AI has quickly become one of the most consequential technologies shaping modern financial services. Yet for investment advisers, adopting AI is not simply a matter of installing a tool or enabling a new workflow. Fiduciary duty requires advisers to understand how a technology functions, where it performs well, where it breaks down, and how its risks intersect with regulatory obligations. Before firms can assess use cases, let alone rely on AI for anything that touches client outcomes, they must first develop a working fluency in the technology itself.
This is more than an academic exercise. Without a foundational understanding, firms cannot reasonably determine whether an AI tool is fit for purpose, whether its outputs can be trusted, or whether its design introduces conflicts of interest that may disadvantage clients. Nor can advisers credibly explain AI-informed processes to their own teams, their clients, or ultimately to regulators. In that sense, AI literacy has become a necessary prerequisite for accountable adoption.
What AI Actually Is and Why That Matters for Advisers
At its core, AI is a branch of information technology that imitates certain human cognitive functions. It gathers data, analyzes it, synthesizes it, and generates new information or insights. Generative AI represents a more advanced class of these models, systems that not only analyze existing data but also produce new content, from written narratives to images to synthetic datasets. Large language models, which underpin most of today’s well-known generative tools, are trained on vast corpora of text that allow them to detect patterns, relationships, and linguistic structures, generalize from those patterns, draw inferences, and recommend actions.
For advisers, what matters is not the technical taxonomy itself, but the implications: these systems derive their intelligence entirely from the data on which they are trained and the tasks they are asked to perform. Their strengths and their weaknesses both flow from the characteristics of that data and the nature of their instructions. When an AI model is built on robust, properly labeled, and representative data, and guided by well-designed instructions, it can enhance human judgment. When the data is flawed, narrow, or biased, or the instructions are incomplete or embed misaligned objectives, the model will faithfully reproduce those shortcomings, often with unwarranted confidence.
Understanding the nature of the model and the data that informs it is therefore essential to understanding the reliability of any AI output and the risks it may pose.
Where AI Breaks Down and The Structural Risks Advisers Must Grasp
The risks associated with AI are not theoretical. They reflect inherent properties of the technology and the statistical processes it uses to generate outputs.
First and foremost, AI cannot replace human intelligence or control. It does not reason or judge in the human sense, although its outputs may give that impression. AI does not impose its own values or goals – these must be provided by humans, including AI creators and end-users. Nor does AI grasp the meaning or significance of data, analysis, or outputs. Interpretation, judgment, and responsibility therefore remain with human users.
Advisers also need to address the risks that can lead to AI errors. AI models can produce outputs that appear authoritative despite being factually incorrect. The speed and scale at which AI operates can quickly amplify the consequences of these errors. For an adviser, this risk takes on particular importance: if an AI-informed output influences an investment recommendation or a disclosure, the firm must be able to demonstrate that the information was accurate, monitored, and subject to appropriate human oversight.
Error can arise from a mismatch between an AI tool and the intended application. For example, an AI model designed for detecting anomalies in transaction data may be entirely unsuitable for another, such as evaluating whether a portfolio aligns with a client’s risk tolerance or investment objectives. The fact that the model performs well in one domain does not imply reliability in another. Advisers must therefore evaluate AI tools through the lens of use case specificity: what a model is built to do, and equally, what it is not built to do.
Data quality is another potential source of error. AI models are only as reliable as the data used to train them. Poorly collected data, inconsistent labeling, missing information, or skewed sampling can all introduce distortions. These distortions can produce systemic inaccuracies or embed biases, often in subtle ways that are difficult to detect. Overfitting, a common modeling issue, occurs when a model internalizes patterns from historical data that fail to generalize to new scenarios. In a regulatory context where suitability, fairness, and consistency matter, these risks cannot be ignored.
Hallucinations or AI outputs that are wholly fabricated represent a particularly concerning phenomenon. These errors arise not because the model intends to deceive but because it cannot find a meaningful pattern in the input and instead invents one. In a compliance-driven environment, even isolated hallucinations can create unacceptable risks if they influence client communications, operational decisions, or analytical outputs.
The cybersecurity dimension adds yet another layer of complexity. AI systems interact with large volumes of sensitive data and rely on sophisticated interfaces. Faulty APIs, data-poisoning attacks, reverse-engineering attempts, or model tampering can all expose firms to operational and regulatory harm. In some cases, attackers have used AI to perpetrate financial fraud through deepfakes or impersonation schemes. The combination of AI’s power and its attack surface make it an attractive target for malicious actors.
Finally, there are risks rooted not in technology, but in perception. Public fears about AI—particularly generative AI—can influence client sentiment, employee adoption, and reputational exposure. Some clients may worry about the loss of human judgment; others may assume AI introduces hidden risks. Advisers who lead with AI without appropriately framing the value proposition may find that the technology’s brand works against them.
What “Risk-Informed” AI Literacy Looks Like for Advisers
For advisers, understanding AI means understanding both its capabilities and its limitations. To use AI responsibly, advisers must develop a strong understanding of how the technology works; learn to interrogate inputs and outputs; and recognize the risks of failure that require human supervision.
That begins with maintaining meaningful human oversight, a “human-in-the-loop,” capable of assessing appropriateness, verifying explainability, enforcing data governance, and validating outputs before they influence client outcomes. It also requires advisers to establish clear standards for explainability, resisting the temptation to adopt tools whose inner workings cannot be articulated in plain language.
Data governance becomes central: firms must know where data comes from, how it has been processed, what rights attach to it, and whether it is suitable for use in the intended context. Cybersecurity, too, must be embedded throughout the model lifecycle, from initial configuration to ongoing monitoring and incident response.
In short, advisers must view AI not as a turnkey solution but as a dynamic, statistical system requiring continuous validation and thoughtful, domain-aware oversight.
Laying the Foundation for Responsible Adoption
This discussion is intentionally conceptual because advisers cannot build effective governance or compliance frameworks without first establishing this baseline understanding. For now, the most important first step is developing organizational fluency. Firms that treat AI as a black box will encounter risk. Firms that treat it as a discipline, one requiring education and ongoing learning, will be best positioned to harness its benefits safely.
